Paypal has a stranglehold on the auction and small merchant/personal payment market. It will be interesting to see what Google has planned in terms of fees and options to attract usage. Will they pay Adsense publishers and accept payment from AdWord merchants using this new system? Will they look at building an auction system or buying an existing one (say Craiglist) so that they can build a user base?

Exactly what I think they will plan to do first. The amount of money changing hands within AdSense / AdWords is already quite a sum every month. They can't lose, they would make it very simple (just like gmail) and make a little bit off the top for each transaction as well.

If I were a merchant, I would kill to accept a Google Payment -- AdSense publishers are getting richer everyday and they are going to be looking to spend that money online easily with "Google Wallet". Therein lies the success of Google, they have just built themselves a better mousetrap!
